Tax Treatment of Legal Expenses

Whether a lawyer`s fees are tax deductible usually depends on whether the fees are related to a personal legal matter or a legal matter related to a business. In general, attorneys` fees related to a personal legal matter, such as divorce or legal separation, are generally not considered tax deductible. Another disadvantage of attorneys` fees, which are classified as different individual deductions, is that section 56(b)(1)(A)(i) does not allow deductions for different detailed evidence for the purposes of the AMT. A person with significant attorneys` fees that can be deducted from the AGI can easily face the AMT`s liability. This has also given rise to litigation as taxpayers find other ways to obtain more favourable tax treatment, particularly if the taxable income was generated by lawyers` fees, which are included in both the calculation of regular taxes and LMO – despite the fact that associated attorneys` fees are not deductible for LMO purposes. Some of these cases will be discussed below, as well as the limited relief provided by the American Jobs Creation Act of 2004 (AJCA). Example 8: A, an independent management consultant, was injured in a car accident while on his way to a client. A incurred legal fees to claim damages for his bodily injuries, which prevented him from continuing his work at the same level as before the accident. His lawyer`s fees are not deductible; They result from bodily injury and not from commercial activity.13 As of 2018, deductions related to this 2% rule were suspended. However, some legal fees can still be deducted if they are related to your work.

In contrast, in the banks, 23 of the taxpayers won their case (until the government won at the Supreme Court level). The government had argued that under the doctrine of “predictive income transfer”,24 taxpayers could not attribute their income to someone else. However, the Court of Appeals relied on the 25-year-old decision in Cotnam, in which the court found that state law granted the attorney appropriate privilege or interest in both the claim and an arbitral award. Thus, the taxpayer could not obtain the part of the award that constituted the award of the lawyer`s contingency fees. In Cotnam, the Court of First Instance held that the doctrine of early transfer of income was not applicable because of the legal nature of the agreement. Thus, the Court of Appeal agreed with the taxpayer that the portion of the arbitration award representing the lawyer`s contingency fees was not included in the income. A similar finding was found with Banaitis.26 In general, legal fees related to your business, including rental properties, can be deducted. This applies even if you have not won the legal dispute in which the attorneys` fees were incurred. Example 5: E incurred legal fees to try to recover damages from a carpet cleaning company that damaged carpets in her personal residence.

The origin of the claim is the maintenance of E`s personal residence, so the expenses are not deductible. Legal fees related to personal issues cannot be included in your individual deductions. According to the IRS, these fees include: While it is not clear whether the taxpayer was an employee or an independent contractor (self-employed), the courts applied common law rules to determine whether the payer had a right to control the taxpayer. If a taxpayer is both an employee and a self-employed person, disputes have arisen over how to classify attorneys` fees to protect both statuses. In all cases, once the facts were established, the examination of the origin of the claim was applied in order to understand why the lawyers` fees were incurred. The following examples illustrate the application of the test where the taxpayer`s employment status was not assured or more than one status was affected. Example 4: R&P incurred legal fees to dispute the amount their insurance company offered them when their personal residence was destroyed by fire. They managed to get the highest damages (for replacement value) they claimed and profited from the destruction.

R&P cannot deduct lawyer`s fees under section 212 for the purpose of generating income. The argument that replacement value insurance was a separate financial arrangement from homeownership will fail because home and home insurance are linked (without the house, there would be no insurance). The origin of the claim is the house. Costs related to the acquisition or disposal of an asset should be capitalized. Legal fees incurred to increase the insurance premium are Section 263 investments and result in a lower gain from the sale.10 The IRS allows businesses to deduct attorneys` fees, which are ordinary expenses necessary to operate the business. These include: This new provision is expected to provide relief to many successful litigants who receive taxable arbitration awards and settlements under section 67 and the LMA. However, the provision is not exhaustive, and there are still types of arbitral awards for which attorneys` fees continue to be treated as off-balance sheet deductions, which are subject to the AGI 2% limit for various deductions and are not eligible for LMO. Since earlier versions of Form 1040 did not have a separate line for writing the “other” deductions above the line, impressions above the line regarding employment, whistleblowers and civil rights cases had to be written on the dotted leadership line next to the field where the sum of deductions above the line was to be calculated.
